yes they will be imbread just like if it were people

I personly think it would be ok because it hasn't  been research as a bad thing. I've done it myself before too!

If I'm not mistaken the puppies would have a greater chance of being mentally retarded or have seveare birth defects.

no they won't be alright, imbreeding can cause temperment problems

This is actually called line breeding and it is considered acceptable by the AKC.  I do caution against if do to the fact that it is this type of practice that causes genetic defects in pure breed dogs.  Ex. the labs hip dysplasia.
